How does the traffic police decide on what section one has to be penalized for an offence and is there any way if this section can be changed later on?

Yes. Please read Sections 337, 338 and 304A of IPC. If the person sustained bleeding injuries then the police will register a case under Section 338 IPC and later if the injured succumbs to the injuries the section will be altered to 304A.

On the basis investigation after the accident also sometimes more sections can be added.

Yeah thats true. SOme other sections from some other acts like M.V. act in the instence of not having a valid driving licence or drunken driving can also be added
